Well, right in the heart of the city, the best market is probably the Sunday Arts Market under the art centre at southgate. Lots of crafty goodness there.
There's the Rose St Artist's Market in Fitzroy on Saturdays (which a lot of cool madeit sellers sell at, namely BridBird and AnnaLaura).
The St Kilda sunday market is also pretty good... it's along the esplanade, and has great views of the beach too!
Apparently the camberwell sunday market is really good, but I still haven't had a chance to go!

Camberwell on Sundays, love it! But get in there early though! Most good stuff are gone by 9am. Hang around till 11am and the people who just have a once-off store start discounting heaps (or more open to bargaining). To get there, train's the quickest but there are also trams and buses.
I still need to check out the Rose St. Artist's market.
Cutest pop-up markets in Melbourne ever...

Hi Em,
The 'White Hat (http://www.whitehat.com.au/melbourne/markets/marketsm.asp)' website is the hub of Melbourne Markets and should help with the best and closest market.
I'm also doing 'One Market (http://onemarketinwilliamstown.blogspot.com/)' in Williamstown, it's on every first Sunday of the month. I have noticed a lot of markets introducing public liability insurance. I think it's a compulsory government thing starting 2011 it costs something like $160 for 3 months. I'm not exactly sure on all the details you might be able to find more on google.
